Where is the chemistry
They tried chemistry once.
It created soap.
Dwarves lost interest in chemistry after that.

I've seen it before. If you breach the other caverns, you can get fungus that way.

If there are no bodies of water I think it causes that.

Sometimes cavern indeed can have no vegetation: no shrubs, trees of even cave moss, yet these caves are completely covered with mud. This seems to be unrelated to presence of water bodies nearby.

Sure it's draining. It's draining in. :p

Any water tile that's on the edge and is at 7/7 without your interference is a water source and therefore infinite.

I am trying to make chickens lay bees as eggs. So far it only produces a single "Tame Small Creature" when a hen lays bees.
Honestly at the time, I didn't see what could go wrong with crowding 80 military Dwarves into a small room with a necromancer for the purpose of making bacon.

I have seen this happen with the first cavern layer twice, once as sorcerers and once as wizards (Wizard Tower mod). Fungi grew in soil layers, though, and later worlds generated with the same raws had fungi of all shapes, sizes, and colors, so I guesses it was a WT thing.

Any mods in your game, or were you just dwarves?

I've seen it often vanilla.

See if there's an obelisk inside of the cavern detailing any sort of catastrophic plague that wiped out all life in there.
