How do you punish your dwarves?

Not for crimes, of course. For unreasonable mandates, masonry accidents, and general incompetence & idiocy.

In my current fort, I decided to simultaneously test cave-ins from constructions and the effects of the dust. I placed the lever close to the source of the dustsplosion, and he was slammed into a wall and got pretty messed up. The doctor supposedly cured him- he was even back at work!- but then he died of infection. I responded by confining the doctor to a tiny, sunlit room and dropping water and corpses on him until he was about to die of thirst.

I'm thinking for my next bout with dwarven stupidity, I'm going assign the offender to smooth over the entire fortress (but not engrave). When he hits legendary engraver, I will dig out a massive room for him to smooth and engrave, presumably filling it with masterpieces. The room will then be collapsed into the caverns (or magma), hopefully driving him insane with the loss of his entire life's work.

What are your punishments?

I'm pretty archaic on that. They grab a pick and go on a mission of cavein testing. If they survive, they get another chance :)

All offenders are simply drafted in my fort. Although, since I assign my entire militia to digging when off duty, one might say I simply send all offenders to the mine shafts :)

They join any goblins and trolls in the yearly offering to Armok.

Magma trap with a pump on the Z-level above them to pump out the magma so it can dry out. That or I put them in a secondary danger room, filled with high quality metal spears.

wood spike filled burrow with a lever having a repeat pull task (so that when they're stunned no cheap shot are made at them)

survivors are drafted with a crossbow, a bronze mail shirt and heap of bone bolts and sent to patrol the map edges.

One fortress I made had a system set up to pump magma into any offender's room at-will.  All the levers were set up in a control room: one to seal the door, one to open the hatch and flood the room with magma, and another to drain the magma into a reservoir to be stored until it was needed.

Are the fortresses there for psychological reasons?  Are they trying to hold back entropy itself, rather than the goblin hordes?

Depends on the extent of their (mis)behavior. General stupidity and/or messing up their assigned tasks gets them drafted, provision of weapons and armor optional depending on how annoying/disruptive their antics have been. Harming/killing other dwarves will be punished by magma or forced cave exploration.
