Dwarves could use knives for all sorts of things, though.  A knife would help in gathering plants, in cooking or eating food, in collecting webs (maybe), in making clothes and dealing with leather or cloth...  and so on.  Most of these things could probably be done without a knife, but there could be a slight unhappy thought associated with it, and you wouldn't get as good results.

(If knives are going to be so important, crude stone knives would probably also be a good idea...  although those wouldn't be a full substitute for proper metal ones.)

In a pinch, dwarves could also use knives for self-defense...  would there be a skill for knife-fighting?  It would give them a better chance than being unarmed, but not as much as a proper weapon.  Military dwarves would generally not be assigned knives, but they could choose to carry them on their own in addition to their normal equipment.

I heartily suggest that we simply make knives and daggers part of the wrestling skill. Knife fighting is more about grappling and disabeling your enemy for the killing strike then it is cutting and stabbing. Dagger vs sword, without some external circumstance (stealth, grappling etc) the sword will win hands down.

This way we can also add such weapons as garottes and saps to the wrestling skill without having to make a seperate confusing "small arms" skill.
