He did it in an attempt to harm jack, since wearing burning articles of clothing is not a good idea (this is demonstrated in Article dwarf, subsection fortress). He then put the fire out because HOLY DAMN HE WAS STANDING RIGHT NEXT TO A FIRE JUST HOW HIGH IS HE?
EDIT: then jack let dad go because he destroyed his arch-nemesis. THE HAT.

I am being totally serious. I firmly believe he burned the hat because it was a monstrosity.

Also to provoke fear and awe at his badassness from the only foe smart enough to bring a bladed weapon for close quarter combat. But mostly fashion sense did the job.

I assumed Jack let him go because Dad was proving to be FAR more trouble than he's worth. The hat is just a pleasant bonus... at least until the king finds out.
