To put it on a shirt, we'd want to reduce the color count. Eyes would be changed to the blue highlight color, or omitted. The black could be omitted as well, leaving it the background brown, meaning we'd only have to pay for a single color. I've not yet tested to see if this would look cool or not.

it would look like and outline of a dwarf and an outline of a goblin. I say 2 colors to make it more interesting than just background and outlines.

It's meant to be slightly more colorful, but it "lost color definition" when saving to a different format.  Oh well, I guess people who live in caves are pale anyway.

That's because you saved it as a jpeg. Jpegs are for "photo" type pictures, they don't work so well for pictures like yours.
EDIT: Unless photobucket converted it, and you actually had it as something worse originally, like gif.

I believe I originally saved it as a "256 color bitmap".

Just save it as PNG, that's one of the best ways I think.
