If we were a dragon goddess we could just tell our military to purge them with holy fire....

Military: Send out scouts to stealthily follow the undead and see where they congregate
Government: Let there be a small republic. Each district of the city will have one representative to speak in the senate. Districts will be divided by population rather than wealth.
People: Clothing can be used for both decorative purposes and for protection against weather and the environments, but in the latter case, magic should be used first to conserve resources. For morals, efficiency and reason should be the firm, skeletal structure around which finer things such as happiness, fun, and love can be built around. ((Basically it's "make something as functional and practical as possible, then ornament the hell out of it to make it pleasant."))

EDIT: If this is how the game's going to be played out then I'd love to play it again if this game finishes.

Military: Send scouts out to find where the undead dwell. If possible, set up traps with livestock to try and attract the dead.

Government: In Power there is Corruption. In Corruption there is Weakness. Let there be struck a Balance. Let my Archons (priesthood) rule in a council of three. It is they who shall advise the people in morality and my desires. They shall have the final say on all things. Let the People choose their laws and secular leaders amongst themselves; they shall adjoin in a gathering of equals known as the Ekklesia (or whatever you wanna call it). Those elected shall be gifted garments of rule (a set of gloves?) and be called the Senate who shall decide on whether the laws decided by the People shall be passed. It is they who shall carry out justice and lead society.

People: Whatever is practical should be worn but adornments and decoration will not be frowned upon. Pragmatism, order, justice, and logic should preferably run the lives of those who would worship Crunut. Humanity however, is to be tolerated and encouraged in everyday life.

-1 to calling our priests Archons. Let's just call them priests. There also seems to be a difference in our philosophy. For you, optional extras are treated as...well, optional extras. For me, optional extras are the ultimate goal and to reach that goal it's best to build them around as useful a thing as possible so they don't mess anything up.

Military: Scout the undead and find out how they came to be/how many there are before we make any decisions on how to handle them.

1: Grant a magic disrupting weapon that can be reverse engineered (albeit to a less powerful degree.)
2: Democracy with the three governing branches being the mages, priests, and inventors.
3: Comfortableness and utility should be key allowing quick movement and mild protection in case of fires, small explosions, getting caught in the gears etc. With the belief that science and research are the answers to all mankind's problems with the dream of a technotopia.

You message back to the priests

Military: You should go and investigate where they are coming from, maybe even try to capture a few.
Government: the priests, mages, and inventors will be the leaders of the town. Each will be distinctly dressed to show their rank. Though all citizens are equal in law and in rights, these citizens will be the leaders.
Citizens: Wear whatever is comfortable and nice, that allows for safety in emergency. Keep your morals in line of science being the answer but also accepting that there should be fun and happiness in life.

The priests respond with their acceptance of the messages and return to the town.

End of year five: The people develope a comfortable and quick clothing style. Wearing things like t-shits and cargo pants to hold their tools. Their morals are a bit wide and verried from person to person as not all of them interpret what the priests say the same. Though crime and violence is fairly low. The government is set up with the mages, those who are the most adept at magistry but not in the priest hood take roll as the cities protectors and hold/enforce the laws of the town. The inventors become the law makers and the public works managers, they make few laws but those they make hold a heavy hand of law behind them, their laws are meant to be interpreted and not be immediate as not all crime should be judged the same, they are the largest branch but hold the least sway in votes per memeber. Final the priests, they are the judges, they are the smallest group but hold the most power per vote per person, they consist of the high priests and their 4th year and higher apprentices.
The military has gone to the hills searching for the source of the undead and set up cage traps along recent attacks areas. They have captured two undead, one person, and one raccoon. They also find an area with a rather large hotspot of activity but of the three scouts sent in, none have returned.

The priests come to you again at the end of the year to ask of you favors.
Military: We ask for you to grant an immunity to this disease that has taken some of our people so we may scout the undead better without loss, or maybe you could seek the god whom governs these undead.
Government: We ask for what way should the towns economy be handled? Should we dispense money for the people to use and collect a portion to find ourselves or should we control the businesses and pay everyone in tokens which can be used to buy specific things at the stores we run?
People: There are some who take the term 'comfortable' too far! They dress provacotivly and steal the gaze of lovers and dirty the minds of the children, what should we do with these people?

Military: Create an disease-immunity set of light armor for our scouts, blessed by yours truly.
Government: Control the businesses and pay in tokens. We could create reforms if problems arise.
People: Warn them to dress more civilly, if they do not listen fine them and make them pay. If they repeat the actions bring them in for reteaching and make them know our morals.

Utility above comfortableness. Such clothes would be far less protective. Create a token penalty for such people.
Pay in tokens but not equally. Those that work hard for the betterment of society shall be rewarded by that very one. As will the disabled sick etc.
We should also enforce Wheaton's Law.

Military: After infusing magic into new light armor made by the inventors you tell the priests to pass them on to the scots. The scouts dawn the armor and are resistant to the disease.
The scouts venture further into the hills, sneaking to find what lays in the zombie hotspot, they find a necromancer. It is an old man weilding a large olive vine staff, he wears dark blue robes and wears a pointy black hat. He does not know of the scouts, and they have made a safe return.
Government: Tokens are minted and the businesses are run by the government. All jobs are government jobs. The token system works rather well.
People: most of the flagrantly dressed have changed their ways and now dress proper though there is a small group of about 20 who denied saying they could wear whatever they wish, one being entirly nude in fact. After being arrested and tried for indecency they are going through re education in the peoples morality.

It is now year 6

The priests come once more.

Military: What shall we do about the necromancer?
Government: The people want to know what we should name our town and if we should create a port.
People: Some wish to travel and see some of he other colonies. Others would like to set up trading companies and generate wealth by selling some of our inventions.

Sitting in your throne room in the heavens another god enters, supposedly to do business with you, he bows and speaks,"I come humbly to speak with you Cronut, God of invention and magic"

Crap! I can't believe we just went Orwellian on our own citizens! I should've been here to prevent this. If they want to dress a certain way then that's fine, so long as they don't have their privates showing around. Going full-on Orwellian was just awful. A short stint in prison would've been enough.

Military: Spend a year preparing a magi-nuke.
Government: The town's name should be selected by the people, just don't name it after us - make it an original name. There should definitely be a port.
People: Selling our inventions is a big no no. Using our inventions on the other hand is excellent, especially when they can be used to produce tradeable goods.

"Then speak."

((That was in protest to our overly strict anti-decency laws and he should've merely been sent to prison for that.))
