I keep killing there merchants and they keep sending new ones.

Try offering them wooden stuff, then seizing their merchandise.

Offer them wooden goods, then take all of their stuff, then kill them down to the last man, including the diplomat.

It doesn't matter if you offend them if you're going to kill them anyways. Besides, offending them is less severe than killing them or even stealing their goods - in order to be equivalent, you'd have to steal their goods and cause them "great hardship".

Also, Elven diplomats don't exist unless you've explicitly modded them back into your game (or used the DFHack "fixdiplomats" command) - if they exist, though, killing them is significantly more effective than killing a caravan.
