Explain that you caught them with superior alchemy, and some luck. Tell him that the men are bound, and that they need to be arrested and put into a dungeon.

Once inside the city go and find new sources of knowledge.

The old man should be named Sheo Gorath, and his rabbit shall be named Bunbun.

Anyway, everyone knows Nagaronians are too polite and la-di-dah to actually bother having an argument which won't gain them any money or power. So just... wave off his questions with some vague answers, hand over the bandits for whatever reward there is, then use the reward money to buy some better gear.
One fears this may not be the last time you encounter such a situation. So stock up on bomb-making supplies, rope, and some new clothes (considering you ripped yours to pieces to tie up the bandits).

A keep?  Like a castle or fort?

Go check if there are any military texts to learn from, or any captain or experienced strategist to learn from.  Stock up on smoke bombs, rope, and get a bloody dagger, for self defense.

You tell him that you are going where you are headed and that your business is getting to where you are going and that you are heading to where you are going. You captured the bandits through the subtle art of tying people up. He accepts those answers, really looking more concerned about how little coin he can give you for the bandits without angering you or hurting his reputation, which he already did by not noticing the non-answers. What is even more concerning to him is the crazy old man grimacing at him.

Lord Walter gives the order to open the gates and to let you in, but leaves the bowmen still pointing at the bandits. You enter in an organized manner, and after your entry the gates are resealed. Some guards take the bandits off your hands. And Walter invites you to his grand castle for payment and just because thats what you do when someone shows up at your doorstep with a couple dozen captured bandits.

Close up the keep looks even more imposing than from far away. The walls are thick, high and safe. It is surrounded by a large moat, the drawbridge crossing it is made of metal and looks very rough, although it seems to be decorated as an afterthought. On the inside the main hallway is lavishly decorated, and with carpets all around. The side passages however show a different picture, layer upon layer of haphazardly laid stone, almost as if it had been reinforced again and again and rebuilt constantly. Some of the inner walls show signs of once having been the outside walls.

Finally you arrive where Walter wants you to be, the best looking place in the keep, an old tower, overlooking the city. From here you can tell the true size of it. It isnt quite as large as Dolnar-on-Barr, but large none the less, however it seems to have little stand-out features with the exception of the castle. Walter then orders one of his servants to bring him some coin. Which quickly arrive. Walter then grabs the bag of coins and gives it to you with a very polite looking gesture, but you cant really replicate nor exactly remember the odd combination of a bow and a handshake. After that he escorts you out of the castle as fast as he can, especially the old man.

Outside the castle you count just how much he gave you. Its not a small amount by any extent and you dont think you are gonna run out any time soon. You immediately go shopping. You visit some blacksmiths and ask them their prices and what they have to offer. The soldiers in your group already have as good gear what you can find here, so you buy some simply for the scholars and yourself and even get some lightweight stuff for the old man. Somehow he still remains as physically threatening as he was before. Which is not at all.

And then you look around for more bomb making supplies. The clay and the string and the candles you can easily find. The poison however, you cannot find. You assume there just isnt a market for them among the general populace. You also find some better clothes to replace your old torn ones, and even get a new pair of shoes. You stuff your fresh heavier armour into some bags and walk around in your even fresher regular clothes.

Do you have anything else to do here, or do you continue on your quest?

Some people wanted to get some more books and stuff and learn combat. I just didnt throw them into this update since they nullified their entire posts and forgot to add that they wanted to do that.

I can also tell you that going fast also has its perks.

I didn't realize that the hunt for books was also lost while changing suggestions.

Go find some scholarly books on angels and demons. If none can be found, leave and head for the next town on the way to your destination.

Check the town out for books.  See if you can learn some more advanced magic.  Like Magic Missile or Fireball.  Ask the old man if he can teach you anything.

Nah, damage dealing magic is overrated. We should focus on more tactical spells - illusions, charming spells, invisiblity, throwing enemies in deep slumber etc. When fighting will occur we should use more things like crossbows or poison bombs(which actually can be quite effective with strike of luck against groups of enemies as we seen here). Learning offensive magic instead of practical would lead us only to more and more fighting. And:
