Why does Sew Image require a bolt of cloth (or piece of leather) and not a spool of thread?

Because that's what it requires.

Presumably rather than making an image with embroidery or something like that, the dwarf is taking a piece of material, cutting it into the shape of the image, and then attaching it to the item.

I assumed that they made an image on the cloth/leather, and then applied it to the item like an iron-on badge.

Actually, the Bayeux Tapestry is embroidery as well. The solid areas are couched (a large thread laid across the fabric, held in place by stitches of a finer thread). See http://en.wikipedia.org/wiki/Bayeux_Tapestry#Construction_and_technique
