He is asking if you want to become an official colony and to promote a dwarf you want to lead it, or there's something else I'm not seeing.

I think he's offering you the ability to promote a dwarf (any one) to a Baron. I'm a bit rusty on the subject, though.

It means that you have more than 20 dwarves, im- and exported enough to hit the criteria, and fulfiled the other criteria as well (whatever these may be). If you select "yay, goodness me", then you'll be presented with a list of all your dwarves and you have to pick one as your future baron. He and his spouse will harass you from then on with mandates; and I've seen spouses become extremely idle and forget about their normal labours. The baronesses themselves always were happy to keep working in my fortresses.

I just got that for the first time. It's indeed a barony elevation, just pick a dwarf and (I think) when the caravan leaves, he'll become a baron. When I got the message, I was at around 80 dwarves. Not sure about my wealth.

What happens if you choose to "keep your distance"?
You get the same choice again over and over every year until you accept.  Which means you can't request specific items to be brought with the next caravan any more.

You don't get pages of discussions anymore though if you don't want to request anything.

What happens if you choose to "keep your distance"?

There's an excellent reason for doing this -- your baron/count/duke will request things based on his preferences, and unlike the mayor he doesn't rotate out, so you need him to prefer things you have or can get. AFAIK you can't view preferences from the baron select screen, meaning you need to have someone in mind before this dialog appears, meaning you might need to delay it a year if you haven't already decided.
