It seems dwarves who are close to fighting / sparring (leading demonstrations?) gain observer skill purely through proximity.

My military dwarf's child is a legendary observer, while all other children of non-military dwarves are dabbling observers at best.

Nope, except for dabbling wrestler, but I think it might have gotten that when encountering a wild badger

Does that mean that arenas have an actual purpose now?
Observer is always a cool skill for a military, and even more for mothers.
It allow the dwarf to spot stealth units up 3 tiles away, and decrease the chances of being surprised, hit from behind, and dodging.

Arenas as arenas have the dual purposes of building observer and discipline. Since combat and the sight of combat builds up discipline, and the sight of corpses does too.

Unfortunatly, watching sparring only trains observer, not discipline. An arena with enemy combatants would probably do that indeed. Although I wouldn't know how close exactly dwarves need to be to the combat to gain from it.
