So my current fort has a Natural Waterfall and a volcano and massive elevation changes. I was wondering is there was a way to use the waterfall and still seal of the dwarves from the outside making it air tight.

Do windows allow the happy though even if they don't have direct contact with the mist?

But water can flow through carved fortifications, grates and bars, so building an underground waterfall that flows of the edge of the map via carved fortifications could be an alternate option for you.
